Understanding Risk in Start-Up Investing

Startup due diligence is a comprehensive evaluation process designed to measure the viability and potential of a startup before making an investment. For angel investors, due diligence is a crucial component to the early stage investing process. This process involves a thorough examination of various aspects of the startup, including its financial health, business model, market potential, competitive landscape, legal compliance, and the track record and capabilities of the founding team. Conducting due diligence is not about eliminating all risk, but identifying obvious mistakes and red flags that can be avoided. Due diligence involves evaluation several components of a company, and essentially “kicking the tires” and “looking under the hood”. The overall objective of due diligence is to identify any risks, challenges, or red flags that could affect the startup's success and, consequently, the return on investment. It also helps investors to make informed decisions by providing a deeper understanding of the startup's strengths and weaknesses.

When conducting due diligence on a start-up, angel investors should investigate the following components:

Assessing the Team

The management team is by far the biggest focal point in early-stage investing.  Assessing the CEO involves reference checks, spending time with them in non-business settings, and evaluating their fit for the role. But it is important to look beyond reference checks to assess the CEO’s leadership's attributes, such as integrity, tenacity, emotional intelligence, and market understanding. The management team personnel should also be reviewed and should include a variety of skillsets such as sales, technical knowledge, deep market awareness and product/project management skills. A balanced founding team should have complementary skills and avoid either a single-founder team or in contrast an overly large groups.   

Assessing the Product

For a new product to be successful, it needs to solve a pain point or offer a clear solution to a problem. When evaluating a start-up, an investor should consider whether the product is a ‘Nice-to-Have’ or a ‘Need-to-Have’? Next, angel investors should review the product roadmap. Key questions to consider would be:  Is the product defensible? Can it keep competitors/copycats out of the market? The final factor to consider is product-market fit. Are both the timing and market conditions right to launch this new product or service?

Assessing the Market

Angel investors need to consider how big is the market size for this product. Market opportunity evaluation includes determining if a substantial market exists to build a significant business and an ongoing revenue stream. Is this market worth going after and are market conditions in a position to allow companies to grow and generate sales? Finally, angel investors must also evaluate the start-ups go-to market strategy to uncover how they plan to enter the market and differentiate from the competition.

Assessing the Finances

The next phase of Due Diligence should focus on the start-up financials. Angel investors need to examine the overall financial plan. The start-up should be able to show that they have enough financial runway to meet its key milestones.  Finally, evaluating the financial plans, funding strategy, legal issues, exit landscape, and deal terms is crucial for understanding the investment's potential payoff.

Concluding Thoughts

The process of Due Diligence must be centered around  What Needs to Be Believed” (WNTTB)  to Invest: If an investor just cannot get comfortable that something on the WNTTB will come true, then maybe this deal is not for them. The core of the WNTBB exercise is designed to answer the following questions: Have we identified the key risks? Do we understand the premise of the deal (i.e. the investment thesis)? Is there a balanced logic to the deal?

In summary, startup due diligence is an essential process for evaluating the risks and opportunities associated with investing in early-stage companies. Angel investors play a pivotal role in this process, using their expertise to assess the startup's potential for success. By systematically examining the product, the market, and the financial structure of the start-up, the due diligence process helps investors make informed decisions.
